The idea that focusing on how markets evolve over time appeals to me more so than assuming that humans are rational and that information would be distributed freely (Efficient Markets Hypothesis). I learned in my institutional economics course that institutions tend to be path-dependent, meaning that their past states influence what kind of equilibrium they are able to reach. Financial institutions are no different, and therefore one must look at the changes over time to find what investment strategies would be profitable. Here are a few interesting conclusions from the Andrew Lo paper on AMH:

So that basically covers what I am preparing to write about this year. Some other potential topics I might go with include liquidity crisis or abnormal hedge fund returns. Schwager Tuesday, September 25. 2007Comments (0) Trackbacks (0) Meeting with WoglomI met with Prof. Woglom today to narrow down the paper topic. We settled on trying to adopt this one test we found in Andrew Lo's AMH paper (see below) and apply it on multiple stock exchanges. First I will find any data I can about other stock exchanges (London, HK, China, etc.). I plan to then run a test on the monthly returns of the stock index and to examine the first-order autocorrelation coefficients as a way to measure the efficiency of the market. Update: [Sunday night] Items 1, 2, 3, 4, and 7 completed. Friday, September 21. 2007Thesis MeetingI met with Prof. Woglom today to further discuss my thesis and narrow down the topic area. We are planning to read the paper this weekend and to meet again Monday to talk about it. I'm excited to hear what Woglom's response will be, since he seems to be a proponent of EMH. In any case, I plan to bring my A-game once I recover from this hellishly busy week. Rational models have trouble explaining all of the behavior we see in financial markets. Five themes of research in Behavioral Finance:
From this reading, I have noticed that two important factors that affect long-term investment returns are time horizons and financial constraints (you may remember these were mentioned as limits to arbitrage). I do not believe that these two factors are taken into much consideration in the Efficient Markets Hypothesis, and I want to look into what the EMH response is. Also, I plan to read all three of the papers listed under theories of overreaction and underreaction this upcoming week.
